Rooms with open space and an airflow. Even a closet if it has venting. The space should be within 40-90°F. They do make noise so preferably not near a room that needs complete silence. Just make sure it has a safe space for a condensation drain line as it does create moisture in the process.

If the inside space is a controlled enough environment, then yes the heat pump function can still work. And as stated above, the tank can work as a standard electric water heater.
